Debian's web site explains how Debian works[1], however I'll put a potted summary here.

STABLE, this version is "supported" by the Debian community and only gets security fixes. If a new porgram comes out after the release of STABLE you won't get it in STABLE. (current version called Sarge)

TESTING, this version will become the next STABLE version. It evolves over time towards the next STABLE release. Generally as new programs come out, they are added to TESTING so that they can be tested. Once TESTING gets close to a full new version, there is a code-freeze and only critical fixes are added, and eventually it becomes the new STABLE version. (currently called Etch)

UNSTABLE, this version is in constant flux. All the new stuff goes in here almost as soon as it comes out. (always called SID)

EXPERIMENTAL, this has all sorts of new stuff and radical, and may not even be fully functional.

As a general rule people tend to run STABLE on servers, and either UNSTABLE or TESTING on desktop systems.

Each version of Debian has a codename during development, e.g. Etch, and once that goes to stable it gets a version number, but most people still call it by the code name. The code name are Toy Story character because Debian was heavily used at by Pixar people early on.
